Understanding NBFCs and the Banking Sector

Banks and NBFCs are the backbone of the financial system. Here’s how they differ and what drives them.

On this page

Banks and NBFCs (Non-Banking Financial Companies) are the lending backbone of the economy and a huge part of the market. They’re related but differ in important ways. This is education, not stock advice. (For analysing a bank specifically, see how to analyse a bank stock.)

Banks vs NBFCs

  • Banks can accept public deposits (including low-cost CASA) and are tightly regulated by the RBI. Cheap deposits give them a funding edge.
  • NBFCs lend but generally can’t take demand deposits — they fund themselves by borrowing (bonds, bank loans, commercial paper). So their cost of funds is higher and more sensitive to market conditions.

NBFCs often serve niches banks underserve (vehicle finance, gold loans, microfinance, consumer durables), with faster, more flexible lending.

What drives both

  • Credit growth — how fast loans are expanding (tied to the economy).
  • Net interest margin (NIM) — the spread between lending and funding rates.
  • Asset quality (NPAs) — bad loans; rising NPAs are the key risk.
  • Cost of funds — crucial for NBFCs; when liquidity tightens or rates rise, their borrowing costs climb.
  • Capital adequacy (CAR) — the cushion against losses.

The key risks

  • Asset-liability mismatch — NBFCs borrowing short to lend long can face a crunch if funding dries up (a risk highlighted in past NBFC crises).
  • Credit cycles — downturns raise defaults across lenders.
  • Regulation — tightening rules can affect growth and costs.

The takeaway

Financials amplify the economic cycle — great in good times, vulnerable in bad. NBFCs offer higher growth and niche reach but carry funding and liquidity risk; banks have steadier, cheaper funding. Focus on asset quality, funding strength and valuation. Education only, not a recommendation.
