Forex Market Basics for Investors

The currency market is the largest in the world and affects everything from inflation to your overseas investments. Here’s a primer.

Forex Market Basics for Investors
On this page

The forex (foreign exchange) market — where currencies are traded against each other — is the largest and most liquid financial market in the world. Even if you never trade it, it shapes inflation, interest rates and your overseas investments.

How currencies are quoted

Currencies trade in pairs — e.g. USD-INR — showing how much of one currency buys another. When "the rupee weakens," it takes more rupees to buy a dollar; "strengthens" means fewer.

What moves exchange rates

  • Interest-rate differentials — higher rates can attract capital and strengthen a currency.
  • Trade and capital flows — a current account deficit or FII outflows can pressure the rupee.
  • Forex reserves — the RBI uses reserves to smooth sharp moves.
  • The dollar index — global dollar strength affects all emerging-market currencies.

Why it matters to you

  • Imported inflation — a weaker rupee makes imports (oil, electronics) costlier, feeding inflation.
  • Overseas investments — if you hold international funds, currency moves add to or subtract from returns.
  • Companies — exporters benefit from a weaker rupee; heavy importers are hurt.

Currency trading in India

Retail currency derivatives are available on exchanges, but they’re leveraged and high-risk, and regulations restrict certain pairs and overseas forex trading for residents. Most investors don’t need to trade forex directly.

The takeaway

You don’t have to trade currencies, but understanding forex explains a lot about inflation, markets and your global exposure. Trading it is speculative and high-risk. Education only, not advice.
